We're in the process of skipping the node encountering time out (Error: The amount of time allocated for the completion of an unattended activity was insufficient to allow the activity to complete.) to proceed on the next node however, if the time out error was encountered first, the exception on the node in error is not working to continue on the next node. Any input/suggestion will be much appreciated.

What exactly are you experiencing? The config you show looks correct to me.
Since the Update node encounter the system time out error (Error: The amount of time allocated for the completion of an unattended activity was insufficient to allow the activity to complete.), the exception is not being followed that after number of hrs it should execute the next node. Below is encountered
Ok, looks like you're encountering an actual error in the 'Update' node. As far as I know an Exception will not be triggered when the node is in an error state. Appian suspends a process instance when an error occurs on a node.
So, let's take a step back: exactly what are you trying to achieve here? Let's look at your requirements and then determine what the bets solution is.
We want to log the process as time out error in audit even it encounter the actual error/appian suspends the process instance

Ok. You'd be better off starting a parallel thread of process, have this wait for the period that you need it to wait for, and then flow to a decision that routes it to the 'Audit History' when the 'Update' node hasn't completed, or to an end node if it has.
